It can be used to organize the player's inventory. A backpack can contain any items that total less than about 40 lbs, but cannot contain larger items like armor.
To use the backpack, right-click to get the command cursor, then left-click and hold on the backpack. Move down to the open hand icon and release to open the backpack. You'll know the backpack is open because its icon replaces yours. Drag items from either hand into the backpack, then click the icon (where your character usually is) to return to your inventory.
It cannot carry anything, and putting it in your armor slot causes your currently equipped armor to disappear.

A backpack will store any number of items that total less than around 40 lbs., and have a combined size that will fit in the backpack. Several really large items (like suits of armor) will not fit in a normal backpack, but lots of small items (like ammo, or grenades) will fit just fine."
"Why use a backpack? To keep your inventory organized."
- Fallout Official Survival Guide p.122: "Backpack: Your basic backpack, good for hauling up to 40 pounds of gear. It will not hold large items like full armor, but it is invaluable for carrying small articles, like magazines of ammunition."
